AIMA Warns BoE: Central Clearing Repo Reforms Risk Lower Liquidity – News and Statistics

A hedge fund industry group has cautioned the Bank of England that proposed changes to the market for short-term loans backed by UK government bonds, known as repo, risk producing the opposite of their intended effect and could reduce liquidity when markets come under strain, according to Reuters.

The Alternative Investment Management Association made the argument in a letter to the central bank this month that was seen by Reuters, warning that introducing the proposed central clearing in the market could generate new vulnerabilities and leave investors more exposed to volatility.

The intervention is more direct than the group’s response last year to the central bank’s initial proposals, when it pointed to significant structural issues.

A worldwide selloff in bond markets has drawn attention to rising borrowing costs, including in Britain, where 30-year gilt yields climbed earlier this month to their highest level since 1998.

Supervisors and financial authorities are monitoring the expanding role of hedge funds in sovereign bond markets. The International Monetary Fund said on Tuesday that hedge funds had increased their presence in the market, while the Bank of England has previously said that greater activity by leveraged hedge funds in the gilt market has brought in new risks.

The Bank of England is consulting on proposals intended to make the gilt repo market more resilient, including by widening central clearing, in which a central body sits between buyers and sellers and guarantees trades.

The proposals also call for minimum haircuts, or discounts applied to repo transactions that are not centrally cleared, as a way to better protect lenders and lower the risk of asset fire sales during periods of market stress.

The planned changes followed the 2020 episode known as the Dash for Cash and the 2022 liability-driven investment crisis, which exposed vulnerabilities that intensified market stress and ultimately required intervention by the central bank.

In a sign of mounting concern, AIMA told the Bank of England this month that its members had raised fresh questions about any further expansion of central clearing.

In a letter signed by its global head of markets, Adam Jacobs-Dean, AIMA said the changes could push hedge funds toward relying on shorter-term daily repo financing instead of the typical two-week deals, which could in turn leave investors more exposed to disruption in funding markets.

AIMA did not directly address the recent global bond market selloff but said the planned reforms could result in greater volatility during times of market stress.

The letter responded to an article on the Bank of England’s website by Deputy Governor Sarah Breeden, which said similar initiatives were being pursued internationally, notably in the US Treasury market, where central clearing will be mandated for all Treasury repo borrowing from next year.
